Understanding EMI: The Mechanics of Loan Repayment
An Equated Monthly Installment (EMI) is the fixed amount you pay to a bank or financial institution every month until your loan is fully repaid. Each EMI consists of two components: the principal repayment and the interest charge. In the early months of a loan, the interest component dominates each payment, sometimes accounting for 70-80% of the EMI. As the outstanding principal decreases over time, the interest portion shrinks and more of each payment goes toward retiring the principal balance.
The EMI Formula Explained
Banks and financial institutions use the reducing balance method to calculate EMIs. The mathematical formula is:
- P (Principal): The total loan amount borrowed from the lender after deducting any down payment.
- r (Monthly Interest Rate): The annual interest rate divided by 12. For example, a 9% annual rate becomes 0.09 / 12 = 0.0075 per month.
- n (Number of Months): The total loan tenure expressed in months. A 20-year loan has n = 240 months.
Worked Example: Home Loan EMI
Consider a home loan of ₹50,00,000 (₹50 Lakhs) at 8.5% annual interest for 20 years:
- P = ₹50,00,000, r = 8.5% / 12 = 0.007083, n = 240 months
- EMI = 50,00,000 × 0.007083 × (1.007083)240 / ((1.007083)240 − 1) ≈ ₹43,391 per month
- Total repayment over 20 years = ₹43,391 × 240 = ₹1,04,13,840, meaning you pay ₹54,13,840 as total interest - more than the original loan amount.
How Amortization Works
An amortization schedule is a month-by-month breakdown of each EMI payment showing how much goes toward interest versus principal. In Month 1 of the example above, ₹35,417 (81.6%) of the ₹43,391 EMI goes to interest and only ₹7,974 (18.4%) reduces the principal. By Month 120 (year 10), the split shifts to approximately 50/50. In the final year, nearly the entire EMI retires principal. This front-loading of interest is why prepayments in the early years of a loan save the most money.
Tips for Smart Borrowing
- Keep EMI below 40% of income: Financial advisors recommend that total EMI obligations should not exceed 40% of your monthly take-home salary to maintain a healthy debt-to-income ratio.
- Choose shorter tenures when possible: A 15-year tenure instead of 20 years increases monthly EMI by ~15% but saves 30-40% on total interest paid.
- Make annual prepayments: Even small annual prepayments of 5-10% of the outstanding principal can reduce the loan tenure by several years and save lakhs in interest.
- Compare effective rates: Always compare the Annual Percentage Rate (APR) rather than the nominal rate, as APR includes processing fees and other charges, giving you the true cost of borrowing.
